Indexed Universal Life

Indexed Universal Life insurance is one of the most misunderstood — and most powerful — financial tools available. These are the questions I hear most often from clients. No jargon, no spin. Just straight answers.

What is an Indexed Universal Life (IUL) policy?
An IUL is a type of permanent life insurance that includes both a death benefit and a cash value component that grows based on the performance of a stock market index — like the S&P 500 — without being directly invested in the market. You get upside potential linked to market gains, while a floor (typically 0%) protects your cash value from market losses.
How does the index-linked growth work?
Each year, the insurance company calculates your credited interest based on how a chosen index (such as the S&P 500) performed. If the index gained 14%, you might receive up to the cap rate (e.g., 10-12%). If the index lost 18%, you receive 0% — not a loss. Your starting balance for next year is your new floor. This is called "annual reset."
What is a floor and cap rate in an IUL?
The floor is the minimum interest you can earn in any given year — most policies set this at 0%, meaning you can never lose cash value due to market performance. The cap is the maximum interest you can receive, typically ranging from 9% to 13% depending on the carrier and policy. The floor/cap structure is how insurers balance the risk-sharing equation between you and them.
Is my money actually at risk in the stock market?
No. Your premium is not invested directly in the market. The insurance company holds your cash value in their general account (backed by bonds and other conservative instruments) and uses financial derivatives called options to provide index-linked crediting. You receive the benefit of market-linked growth with zero direct exposure to market downturns.
How does tax-free retirement income work with an IUL?
When your IUL builds sufficient cash value, you can access it through policy loans — which are not considered taxable income by the IRS. You're borrowing against your policy, not withdrawing it. As long as the policy remains in force, these loans are never taxed, even if you never pay them back. Done properly, this creates a stream of tax-free retirement income that doesn't affect Social Security calculations or Medicare premiums.
Can I access my cash value before retirement?
Yes. Most IUL policies allow you to access your cash value through withdrawals (up to your basis, tax-free) or policy loans at any age, without penalties, as long as the policy stays funded. This is one major advantage over 401(k)s and IRAs, which penalize early access before age 59½. Many clients use their IUL for down payments, college tuition, emergency funds, or investment opportunities.
How does an IUL compare to a 401(k) or Roth IRA?
Each has its place. A 401(k) offers employer matching (hard to beat) and pre-tax contributions. A Roth IRA provides tax-free growth with contribution limits ($7,000/year in 2024). An IUL has no contribution limits, no income restrictions, market-linked growth with downside protection, a death benefit, living benefits, and tax-free access. For high earners and business owners who have maxed out other accounts, an IUL fills the gap that traditional vehicles leave behind.
What happens if I miss a premium payment?
Unlike term insurance which lapses immediately if you miss a payment, IULs have flexible premium structures. If you have accumulated cash value, the policy can often pay its own costs for a period. Many carriers also offer a grace period. However, underfunding an IUL over time can cause it to lapse, so it's critical to work with a broker who designs the policy properly from the start — which is exactly what I do for every client.
Who is a good candidate for an IUL?
IULs work best for individuals who: have a long time horizon (15+ years), are in higher tax brackets and expect to be in retirement, have already maxed out 401(k) and Roth IRA contributions, want downside protection alongside growth, have a need for a permanent death benefit, are self-employed without employer-sponsored retirement plans, or want living benefits (chronic illness, critical illness, terminal illness riders). They are not ideal for people who need coverage for only 10-20 years or have limited monthly budget flexibility.
Are IUL death benefits tax-free?
Yes. Life insurance death benefits — including those from IUL policies — are generally received by beneficiaries completely free of federal income tax under IRC Section 101(a). This is one of the most powerful tax advantages in the entire U.S. tax code. Combined with tax-free cash value growth and tax-free policy loans, the IUL is often called "the triple tax advantage" — the only financial vehicle that offers all three simultaneously.
